They give a limited amount of space and bandwidth. And provide good service and from this they can expect the members to become a paid hosting customers in future.

to add what nick's said, when a certain member avail that free hosting and they offer that good service, they will certainly spread the word out, then customer can go to the site and eventually purchase.
