In terms of link building, remember that we are trying to build a) quantity (LOTS) of inbound links, b) quality (good, keyword heavy syntax), and c) authoriy (high PageRank) links. Keyword density occurs on our own site (keywords in tags, in directories, and even in the site as a whole). It follows, logically, that Google knows the keyword density of our own site and compares that with the sites linked to in both directions.
In English, what we mean is get links from sites that have keywords similar to yours, and get links from sites that follow SEO best practices, meaning have 7-10% keyword density. If you look at a 'kewyord cloud,' then think of Google as putting 'keyword clouds' around all sites on the web, both yours and sites that link to them.
